Are 401k loans really double taxed?
Myth 3: You'll pay taxes twice.
The Real Story
The 401k loan proceeds are not taxed when you take them out, but the dollars you're paying it back with have been taxed. This is the same as if you had bought the bubble gum with your own money from your earnings, because that money is taxed when you earn it.
There would be no taxes imposed on funds that you borrow and pay back via a loan (unless you fail to pay it back, as noted below).
For employees that have pre-tax dollars within their 401(k) plans, when you take a loan, it is not a taxable event, but the 401(k) loan payments are made with AFTER TAX dollars, so as you make those loan payments you are essentially paying taxes on the full amount of the loan over time, then once the money is back in ...
Any money borrowed from a 401(k) account is tax-exempt, as long as you pay back the loan on time. And you're paying the interest to yourself, not to a bank. You do not have to claim a 401(k) loan on your tax return.
But, no, you don't pay taxes twice on 401(k) withdrawals. With the 20% withholding on your distribution, you're essentially paying part of your taxes upfront. Depending on your tax situation, the amount withheld might not be enough to cover your full tax liability.
If you have a high-interest debt, such as from a credit card with a big balance, you may get a much lower interest rate on a 401(k) loan. If you have upcoming debt payments and no other alternatives for paying them, borrowing from your 401(k) can reduce fees and penalties.
Though there are some benefits to taking a 401(k) loan compared to other debt—the interest rate is less than most credit cards, plus there's no credit check—it's typically not a good idea to be taking money from your future self in this way.
Overall, you should only take on a loan from your 401(k) if you have exhausted all other funding options because taking money out of your 401(k) means you're hindering it from the most growth over time. You'll be missing out on the power of compound interest when you take money out of your retirement account.
Moreover, a 401(k) loan won't affect your credit at all — even if you default on it. Low interest rates. You'll pay a modest interest rate and this money goes straight into your retirement account.
Are loans taxed twice?
You are double-taxed on the interest paid. You pay back the loan proceeds plus interest with after-tax dollars. Upon distribution from the plan, you are taxed again on the already-taxed interest from your loan.
Although regulations specify a five-year amortizing repayment schedule, for most 401(k) loans, you can repay the plan loan faster with no prepayment penalty. Most plans allow loan repayment to be made conveniently through payroll deductions—using after-tax dollars, though, not the pretax ones funding your plan.
Loans are not taxable distributions unless they fail to satisfy the plan loan rules of the regulations with respect to amount, duration and repayment terms, as described above. In addition, a loan that is not paid back according to the repayment terms is treated as a distribution from the plan and is taxable as such.
If you do not pay off the loan in full within the 90 day window, the total outstanding balance will be considered a loan offset. With a loan offset, the remaining loan amount is reported on a 1099-R and will be treated as a taxable event.
Most commonly, double taxation happens when a company earns a profit in the form of dividends. The company pays the taxes on its annual profits first. Then, after the company pays its dividends to shareholders, shareholders pay a second tax.
You can do a 401(k) withdrawal while you're still employed at the company that sponsors your 401(k), but you can only cash out your 401(k) from previous employers. Learn what do with your 401(k) after changing jobs.
Withdrawals from Roth IRAs and Roth 401(k)s are generally not taxable. Retirement account withdrawals can bump you into a higher marginal tax bracket. You won't pay higher taxes on your other income, just on the retirement account withdrawals. That's the way marginal tax brackets work.
- You may not get one. ...
- You have limits. ...
- Old 401(k)s don't count. ...
- You could pay taxes and penalties on it. ...
- You'll have to pay it back more quickly if you leave your job.
Pros of 401(k) Loans | Cons of 401(k) Loans |
---|---|
Simple application process | The plan must allow loans |
No taxes or penalties | Loans have limits |
Potentially lower interest rates than traditional loans | Strict repayment schedules |
No impact on your credit report | Can't discharge 401(k) loans in bankruptcy |
Why you're better off not borrowing?
Studies show that such debt is correlated with stress. The size of the debt also matters: Unhappiness and burnout are higher when student loans are larger. Again, this is very likely because carrying the debt inhibits the satisfaction of making progress toward financial freedom and security.
The processing time for a 401(k) loan, typically ranging from one to two weeks, can be influenced by various factors such as the plan's specifics, the accuracy of the application, and the plan administrator's efficiency.
Depending on your plan's rules, you may have to pay off your 401(k) loan in full when you leave your job. If you fail to pay off your loan, the balance could be taken out of your retirement savings, resulting in taxes and a smaller retirement fund.
Bottom Line. The interest from your 401(k) loan goes back into your own account but it may not be worth it because choosing to borrow from your 401(k) comes with both immediate implications and long-term consequences.
The $100,000 Loophole.
To qualify for this loophole, all outstanding loans between you and the borrower must aggregate to $100,000 or less. Under this loophole, if the borrower's net investment income for the year is no more than $1,000, your taxable imputed interest income is zero.
